There's a specific region for skulls : The Wilds.
What do you think the Rag & Bone crates contain?

Perhaps there is a island, somewhere deep in the Shroud, where they mass dump the skulls, chucking them deep into a pit, filled with nothing but skulls. Nobody lives there, at least nobody living does...

So yeah, Skull Island, where the bodyless roam. That's my fan explanation/speculation for where they take the skulls. Could be a Tall Tale location where we have to look for a specific skull or something. Thoughts?

Is it The Ritual Skull because that goes to the woman outside the tavern.

If there were baked goods for pirates to eat in this game, I would suggest the skulls were ground up and used as flour.
Perhaps when the trap door at the Reaper's Hideout is opened, we may have an answer.

I always imagine it (jokingly) to be similar to the cash for gold episode of South Park. We supply it, they "use it" and give it away to be reburied for us to find again. Rinse and repeat. How else is there an unlimited supply of chests and skulls out there.

The tall tale portals are made entirety out of old skulls! How else do you explain their appearance?

When the Order of Souls are done extracting the information from the skulls, all that's left is dust (source: Athena's Fortune - Chapter 8).
