If you ever did any online racing for some of the early Forza games, it was almost every other match that you'd see something inappropriate draped across the hood of a car. This would be no different without moderation. Also, while I think it would be neat to be able to design your own flag, I also think it would devalue the ones that can be unlocked and/or purchased.
Regarding Alliance Flag + Normal Flag ...Once you are IN an alliance, you can put up your normal flag alongside the unique alliance flag. I believe the reason for it being one or the other while offering an alliance is because there are only 3 flag "slots" on the mast (Emissary, Flag/Offer, and Alliance). While adding a 4th may seem like the solution, I think there would potentially be too much going on up there in such a tight space. Also, it makes it really obvious to other ships what you're interested in if they see your normal flag up and then it swaps over to an offer flag. The whole "sail around endlessly with my offer flag up" is part of what's wrong with the alliance system IMO.

Regarding Custom Flag Creation, I did worry about people making inappropriate custom flags, but I think with them being in control which symbols and patterns you can work with in the first they can come up with patterns and symbols that cannot be abused in such a way. And to cut down on development time, they could even re-use many of the flag elements of the flags that already exist, such as the colors, patterns and symbols.
Regarding Alliance Flag + Normal Flag, it does make sense that they'd want to avoid this so there aren't too many flags up at once.
